Operating conditions
- GMROI relates gross-margin dollars to average inventory held at cost, which separates merchandise return from gross-margin percentage alone.
- A high gross margin can coexist with a weak GMROI when inventory remains in the business for too long, while a lower-margin category can generate a stronger return through faster inventory movement.
- The inventory denominator matters. Seasonal builds, year-end clearance, acquisitions, closures, and changes in sourcing cadence can distort a calculation based only on opening and closing balances.
- There is no universal international GMROI benchmark. Category, format, replenishment cycle, product life, and accounting policy materially change the ratio.
Margin Meets Inventory
Gross profit records the merchandise margin generated during a period, while inventory represents capital still tied to goods held for sale. GMROI brings those two positions together, so the return changes when either gross-profit generation or the average inventory base moves.
The ratio does not replace gross margin or inventory turnover. It exposes the interaction between them. A category can carry a high percentage margin and still produce a weak inventory return when goods move slowly, while faster turns can support a stronger return even where the percentage margin is lower.

Approximate GMROI
Published H&M gross profit and stock-in-trade show the ratio rising from about 2.78x in 2021 to 3.22x in 2025 using a two-point average inventory calculation.

City Shift Finance calculation. For each year, gross profit is divided by the simple average of opening and closing stock-in-trade. This is a two-point approximation, not H&M’s reported GMROI. A full annual GMROI normally uses more frequent inventory observations, particularly where inventory is seasonal.
Average Inventory
The denominator needs the same attention as the numerator. Average inventory at cost represents the merchandise capital carried through the period, rather than one closing balance that may reflect a seasonal build, a clearance event, or an unusual sourcing position.
Public financial statements usually provide year-end inventory rather than monthly balances. That limits the precision of an externally calculated annual GMROI, which is why the published-company analysis here is explicitly presented as a two-point approximation rather than a reported company KPI.

Ratio Mechanics
- Gross profit rises, inventory holds. GMROI increases because more merchandise profit is generated against a similar inventory base.
- Gross profit holds, inventory falls. GMROI increases because the same gross profit is produced with less inventory capital carried through the period.
- Gross profit rises, inventory rises faster. GMROI can decline even while sales and gross-profit dollars increase.
- Gross margin rises, turns slow. A stronger percentage margin does not guarantee a stronger inventory return when stock remains in the business longer.
Category Economics
GMROI becomes more informative below the company total because inventory requirements differ across merchandise categories. Product life, replenishment cadence, supplier lead time, size and colour depth, seasonality, and expected availability all affect the inventory required to produce a given amount of gross profit.
A blended company GMROI can therefore conceal categories generating similar gross-margin dollars with materially different inventory commitments. The ratio establishes the return relationship without assigning the cause to markdowns, demand error, shelf allocation, or assortment decisions, which remain separate analytical questions.
Period Matching
The numerator and denominator need the same reporting period and valuation basis. Annual gross profit compared with a single quarter-end inventory balance creates a ratio that mixes different time exposures, while inventory measured at retail value cannot be read against a denominator intended to represent inventory investment at cost.
Seasonal retailers are particularly exposed to this issue because inventory can move sharply before and after peak selling periods. More frequent inventory observations produce a more representative annual denominator than a simple opening-and-closing average.
Inventory Valuation
Inventory valuation policy also shapes the denominator. The international retailer used in the published-company analysis applies IAS 2, measures merchandise at the lower of cost and net realisable value, and includes customs duties and shipping in acquisition cost, which gives the denominator a defined accounting basis.
That still does not make externally calculated GMROI directly comparable across retailers. Cost methods, write-downs, product economics, fiscal calendars, and the frequency of inventory observations can differ materially even when the same headline formula is used.
Retailer Data
- Gross profit. Use gross-margin dollars for the same period being measured rather than gross-margin percentage alone.
- Average inventory. Use inventory held at cost across enough observations to represent the period rather than relying automatically on one closing balance.
- Category basis. Retain merchandise category, product life, season, and replenishment cadence when comparing inventory return across the business.
- Accounting basis. Keep inventory valuation, write-down treatment, freight and duty treatment, and fiscal-period definitions consistent before comparing ratios.
GMROI Read
- Inventory return. GMROI shows how much gross profit is generated relative to the average inventory capital carried at cost.
- Margin-turn interaction. The ratio captures the combined effect of merchandise margin and the amount of inventory required to produce it.
- Capital intensity. Categories producing similar gross profit can carry very different inventory requirements and therefore very different GMROI.
- Comparison limits. A ratio is only comparable where period, valuation, category, and inventory-averaging conventions are sufficiently consistent.
Analytical Limits
GMROI does not establish the cause of a weak inventory return. Markdown exposure, buying depth, demand accuracy, supplier lead time, product availability, assortment breadth, and inventory aging can all affect the result, but the ratio itself does not identify which condition created it.
GMROI also stops at gross profit. Store occupancy, fulfilment, transaction expense, support costs, and other operating costs remain outside the ratio, which means a strong GMROI does not establish store, channel, or company operating profitability.
